چکیده

Options constitute integral part of modern financial trades, and are priced according to the risk associated with buying or selling certain asset in future. Financial literature mostly concentrates on risk-neutral methods of pricing options such as BlackScholes model. However, it is an emerging field in option pricing theory to use trading agents with utility functions to determine the option’s potential payoff for the agent. In this paper, we use one of such methodologies developed by Othman and Sandholm to design portfolio-holding agents that are endowed with popular option portfolios such as bullish spread, butterfly spread, straddle, etc to price options. Agents use their portfolios to evaluate how buying or selling certain option would change their current payoff structure, and form their orders based on this information. We also simulate these agents in a multi-unit direct double auction. The emerging prices are compared to risk-neutral prices under different market conditions. Through an appropriate endowment of option portfolios to agents, we can also mimic market conditions where the population of agents are bearish, bullish, neutral or non-neutral in their beliefs.

Previous experimental research has shown that thin financial markets fail to fully equilibrate, in contrast with thick markets. A specific type of market risk is conjectured to be the reason, namely, the risk of partial execution of desired portfolio rearrangements in a system of parallel, unconnected double auction markets. This market risk causes liquidity to dry up before equilibrium is reac...

Asset Trading Volume with Dynamically Complete Markets and Heterogeneous Agents

Trading volume of infinitely lived securities, such as equity, is generically zero in Lucas asset-pricing models with heterogeneous agents. More generally, the end-of-period portfolio of all securities is constant over time and states in the generic economy. General equilibrium restrictions rule out trading of equity after an initial period. This result contrasts the prediction of portfolio all...

Bi-directional double auction for financial market simulation

Typical Double Auction (DA) models assume that trading agents are one-way traders. With this limitation, they cannot directly reflect the fact individual traders in financial markets (the most popular application of double auction) choose their trading directions dynamically. To address this issue, we introduce the Bi-directional Double Auction (BDA) market which is populated by two-way traders...

A look ahead at options pricing and volatility

Academics on sabbatical leave are usually ‘taking stock’ of their previous research, thinking about writing a book or starting new projects. I have chosen a rather indirect path to enlightment: to spend my sabbatical in a hedge fund trading options and forecasting volatility. Hopefully, this request of the Editor-in-Chief of Quantitative Finance for writing a ‘general article on volatility’ wil...
